There's a question every PE-backed CFO will hear eventually in a board review:

"Where does this number come from?"

It's a simple question. It should have a simple answer. And yet — if your model was built the way most models are built — the honest answer is somewhere between "let me trace it" and "I'm not entirely sure."

That gap between the question and the answer is what an audit trail is supposed to close. And most Excel-based financial models don't have one.


What an Audit Trail Actually Means in Financial Modeling

An audit trail in financial modeling is not the same as an audit in the accounting sense. It doesn't require external validation or a formal sign-off. It means something simpler: every number in the model can be traced back to its source assumption, through a documented chain of logic.

In a model with a proper audit trail:

In most Excel models, none of this is true. Numbers trace back to cells that trace back to other cells, eventually reaching a hardcoded value, a formula that no longer means what it was supposed to mean, or a tab that was deleted two revisions ago.


The Three Most Common Audit Trail Failures

1. Hardcoded Values Inside Formula Cells

The most common — and most dangerous — audit trail failure is a number hardcoded directly into a formula cell.

It looks like this: =B14*1.05+12000

The 1.05 comes from somewhere. The 12,000 is a mystery. Both are invisible in any model review unless you specifically look for them.

This happens constantly in models built under time pressure. The analyst knows what the number means. They intend to link it to an input cell later. They don't. Three months later, a new analyst reviews the model, sees the 12,000, and doesn't know if it's an assumption, a correction, a temporary placeholder, or a mistake.

The PE board doesn't see the cell formula. They see the output. But when the output gets challenged, the formula is what you have to defend.

2. Pattern Breaks That Look Intentional

Financial models have structure. Revenue lines follow a pattern. Cost lines follow a pattern. When a cell breaks the pattern — a different formula, a different reference, a missing link — it's either an intentional exception or an error.

The problem: from the outside, exceptions and errors look identical.

An intentional exception might be a negotiated contract that fixes a cost for two years, breaking the growth rate pattern. An error might be a row that wasn't updated when the model structure changed. Both appear as pattern breaks in a model review. Neither is labeled.

When a model auditor — or a PE board member's technical advisor — reviews your model and finds pattern breaks, they will ask about each one. If you can answer confidently, you're fine. If you have to trace back through revision history to figure out whether the break was intentional, you look unprepared.

3. The Inherited Assumption

Models get passed between people. Advisors produce deal models. CFOs inherit them. Analysts update them. The original assumptions travel with the file — but the rationale doesn't.

After six months of updates, the model contains assumptions that trace back to a conversation that happened before the current team was involved. The assumption is still there. The reasoning is not.

When challenged, the only honest answer is "I believe this came from the initial acquisition case, but I can't confirm the source." That's not a PE board answer.


Why AI Makes This Problem Harder (Not Easier)

AI tools — Claude, ChatGPT — have become standard in financial model review. But AI introduces a new category of audit trail failure that's easy to miss.

When you use an AI tool to modify a model — rework a formula, populate a template, adjust an assumption — there's no record of what the AI changed versus what you changed versus what was there before. The output is there. The provenance is not.

The colleague who picks up the model next week doesn't know which formulas were AI-generated. The model auditor who reviews it for the data room doesn't know which cells were AI-touched versus manually reviewed. The question "who is responsible for this number?" becomes harder to answer.

This isn't a reason to avoid AI in modeling. It's a reason to be deliberate about the process layer around it.

The pattern that fails: AI generates a formula, analyst pastes it into the model, model goes out to the board. If the formula is wrong, the trail leads nowhere useful.

The pattern that works: AI generates a formula, analyst reviews it in a test range, validates it against known outputs, then enters it into the model as a reviewed assumption. The review step is documented. The judgment is human.


What a Board-Ready Model Audit Looks Like

Before a PE board review — or before any external model review — a defensible model should pass this checklist:

This is not an academic standard. These are the questions that come up in PE board reviews, in vendor due diligence, and in post-close audits. The CFOs who have clean answers are the ones who invested in the model's structure before the review, not during it.


The Pre-Submission Formula Audit

One practical habit that catches most audit trail failures before they become problems: a systematic formula audit before any model goes external.

Ask Claude to walk through the model structure and flag: hardcoded values inside formula cells, pattern breaks across equivalent rows or columns, and any circular references.

What this produces: a flagged list with cell references. You review each one. Some flags are errors. Some are intentional exceptions that need to be marked as such.

The value is not that AI is better at this than a trained analyst. It's that AI doesn't have your blind spots. You built this model. You know what the formulas are supposed to do. When you read them, you see your intent — not what's actually there. An external read, even an AI read, surfaces the things you stopped seeing.

One important caveat: AI can tell you what a formula does. It cannot tell you whether a break was intentional. An exception that belongs there — a structural carve-out, a negotiated adjustment — looks identical to an error from the outside. That judgment is yours. But the AI narrows the list to the things worth exercising that judgment on.


The Audit Trail as a Governance Investment

PE-backed finance teams often treat model quality as a sprint problem: you fix it before the board review, the data room, or the audit. Then you do it again before the next one.

The teams that handle this best treat it as a standing governance investment. The model structure is maintained between reviews, not rebuilt for them. Exceptions are documented when they're made, not retroactively reconstructed. The audit trail is current because it's maintained continuously.

This shifts the cost from irregular large bursts (3 days before a board review, rebuilding audit quality from scratch) to regular small overhead (30 minutes per model update, keeping the trace current).

For a PE-backed CFO managing 3–6 acquisitions per year with a small finance team, this is not a trivial investment. But the alternative — a model that can't be defended in the room — is not a theoretical risk. It's a board review conversation that goes badly, a vendor due diligence that flags model quality as a concern, or a co-investor who loses confidence in the numbers.

Those conversations are more expensive than the governance investment.


What the Difference Looks Like in Practice

Without an audit trail:
"Where does this EBITDA bridge figure come from?"
"Let me trace it… it's coming from this cell… which references this tab… which I think was built by the advisor in the initial model… let me check the formula…"

With an audit trail:
"Where does this EBITDA bridge figure come from?"
"It's the sum of three items: organic growth at 8% per the management case, cost reduction program at 1.2M — phased over 18 months — and procurement synergies at 400K, conservative, we've applied a 30% haircut to the advisor's initial estimate."

The difference is not the answer. It's the confidence, the speed, and the specificity. That's what a PE board interprets as competence. That's what earns credibility in the room.
